What is Reg CF and How Can it Help You Raise Capital for Your Business?

Regulation Crowdfunding (Reg CF) is a U.S. Securities and Exchange Commission (SEC) exemption under the JOBS Act. It allows private U.S. companies to raise capital of up to $5 million per year, and they can utilize both accredited and non-accredited investors.

This helps companies, such as startups, to raise capital via equity crowdfunding. However, there are important things to know about it.

What are the Three Types of Crowdfunding?

The three crowdfunding types are:

  • Donation crowdfunding. This involves giving money to support a cause or project, without wanting to receive anything in return.
  • Rewards crowdfunding. This is when you use your money to support a project, and will receive a reward later, such as early access to a company’s products.
  • Investment crowdfunding. Capital is raised by startups and small companies via investments. This is where Reg CF is placed.

What Issuers Can Use Regulation CF?

Reg CF is available to the following issuers:

  • They are organized in the U.S. or District of Columbia.
  • They are not subject to reporting requirements of section 13 or section 15(d) of the Securities and Exchange Act of 1934.
  • They are not investment companies.
  • They (and their affiliates) must not have “bad boy” disqualifications, which refers to previous violations of securities laws.
  • They require a specific business plan, which can’t be solely to engage in a merger or acquisition with unidentified companies.

What are Regulation CF Limitations?

Reg CF has various restrictions and limits.

  • An issuer is only permitted to raise up to $5,000,000 within a year.
  • The issuer must conduct the offering with an intermediary, such as an SEC-registered broker or funding portal.
  • If the investor isn’t accredited, they will experience limitations with how much they can invest.
  • If fewer investments are achieved than what’s mentioned in the issuer’s offering statement, all investment commitments will be canceled. Committed funds are then returned to the investors.

What are the Reg CF Filing Requirements?

To make use of Reg CF, an issuer has to file specific forms and documents. These include the following.

  • Offering statement on Form C, to be filed with the SEC. These must be submitted before the offering. The statement needs to provide investors with information to help them decide if they want to invest, such as information about the issuer’s company, business plan, and more.
  • Form C-AR, to be filed with the SEC. This needs to be filed annually, within 120 days of the fiscal year end.

Note: Financial statements need to be submitted with the offering statement and annual reports.

What are Reg CF Benefits for Startups?

Startups are a common type of company that benefits from Reg CF. The advantages include the following.

  • Better access to capital. Since you can make use of diverse investors, this can give you faster access to capital.
  • Greater awareness of your company. In some ways, you could say that crowdfunding could market your business so that you potentially gain a larger customer pool.
  • Cost-effectiveness. Reg CF can be lower in cost than traditional methods of raising funds.
  • Simple process. Investors can find Reg CF easy to deal with as compared to other investments because of how the online CF platforms do most of the work, anyone can invest, and you’ll have fewer costs than traditional IPOs (Initial Public Offerings).

Can Anyone Invest in Reg CF?

Anyone can invest in a Reg CF, but the amounts they’re allowed to invest in are limited because there are risks involved. However, accredited investors can invest any amount that they choose.

What is an Accredited Investor?

This individual has to meet the following criteria to be considered an accredited investor:

  • They have to earn an income that’s higher than $200,000 (or $300,000 combined income with a spouse). They need to have earned this in the two prior years and expect to earn it in the current year.
  • They have a net worth of more than $1 million, either individually or with a spouse. The value of their primary resilience and loans secured by the residence do not apply.

How Do You Make a Reg CF Investment?

You can invest in a Regulation CF offering by accessing an online website or app, or via a broker-dealer. Both must be SEC-registered as well as be members of the Financial Industry Regulatory Authority (FINRA).

This is crucial to ensure that the investment is valid. Since crowdfunding is becoming more popular as a way for companies to raise capital, there is an increased risk of fraud. Exercising due diligence is essential when choosing the right platform and broker-dealer.

What are Risks Involved with Reg CF?

Although you can raise huge amounts of capital with Reg CF, there are some risks involved of which you should be aware.

  • There are startup risks. The startup or young company in which you’re investing could struggle to perform and fail. In this case, you could lose your whole investment.
  • There’s illiquidity. You are restricted when it comes to reselling your investment during the first year and could need to hold your investment indefinitely. This is because you have to find a buyer when you want to resell.
  • There are cancellation restrictions. Making a commitment to invest means you’ll have to fulfil the payment unless you remember to cancel it within a specific deadline.
  • There could be disclosure issues. Since early-stage companies might not have thorough information regarding their operations, this can reduce transparency and make the investment feel riskier.
  • There could be complex rules. A lawyer might be required to assist you so that you don’t make any mistakes when navigating a Reg CF, such as when filing with the SEC. A lawyer will also ensure that you remain compliant and avoid legal or financial consequences.
